The Prepared Mind: November 2, 2015

"Chance favors the prepared mind." -- Louis Pasteur

“Chance favors the prepared mind.” — Louis Pasteur

By Frank Fahey

“Anyone who believes exponential growth can go on forever in a finite world is either a madman or an economist.”

Kenneth Boulding

The big news for last week was the Fed’s announcement they were leaving Fed short-term rates at zero. Their press release specifically mentioned a possible rate increase as soon as December. The Fed is responding to domestic and international economic reality. In a stagnant or slow growth economy it is hard to see how and when the Fed will raise rates. The estimated growth for Q3 GDP was 1.5%; this was under the estimates of 1.7%. Year-to-year Domestic Durable Goods Orders fell 1.2% in September and 3.0% for 2015. We may be entering another period where bad news is good news. The S&P 500 is up nearly 12% in the past month despite the release of, what a number of analysts are describing as, “bad news.”

The S&P 500 has risen over 11% in October. It would be easy to assume the market is “overbought” after this move. However, the market is devoid of sell signals despite the explosive upwards move. The chart for the S&P 500 is a string of higher highs and higher lows. Equity only put/call rations remain bullish. Market breadth indicators are running counter to other technical indicators and giving sell signals. Volatility indexes confirm the bullish trend and are trading at recent lows. Technical indicators for S&P 500 remain resolutely bullish.

Here is an overview of the market behavior last week:

The VIX, VIX derivatives and the major equity indices all moved sideways last week. The volatility levels were steady to slightly stronger as while the equities showed minor gains. The volatility levels reflect the next significant market volatility event – the release of October Situation this coming Friday. This sort of behavior by the VIX is common during employment week’

The biggest announcement of the week will be the release of the October Employment Situation on Friday morning at 8:30 AM. The release will be preceded by a host of other employment related reports. Fed Governors and members of the FOMC will be out in full force throughout the week. Their speeches and accompanying utterances will have the ability to move the indexes. Earnings will continue to be the important focus of the US markets. Lowered expectations for earnings have tempered downside earnings surprises.

I am in the process of developing a earnings strategy portfolio for future earnings seasons. Last week, I put on earning announcement trades for my DiscoverOptions live trade sessions. The trades include double calendars in Facebook, Under Armor, Fitbit, I have avoided high price, high volatility stocks. The high price and potential for significant moves/losses put these stocks outside my personal risk/reward comfort zone. These are first in the series of earnings trades. This will be an ongoing process of learning what does and does not work. I will perform a forensic audit on a losing trade to see if an alternative strategy might have worked better. The initial strategy is the purchase of double calendars

Earnings announcements this week include: Cardinal Health, Dun&Bradstreet, Texas Roadhouse. Ashland, Fitbit, Zebra Technologies, Hyatt Hotels,. Emerson Electric, Herbalife, Harris, Tesla, CBS, Revlon, Regeneron, CDW, BroadSoft. Time Warner, Motorola Solutions, Mohawk Industries, EOG Resources, Sunoco, Facebook, Sturm Ruger, Ralph Lauren, Molson Coors, Shake Shack, PerkinElmer, Gartner, Humana, Cigna, Madison Square Garden, Dish, Jazz Pharma, Puma Biotech, and Sotheby’s. I have provided a list of major earning announcements along with the previous Friday’s closing price and implied volatility, time of announcement, and expected earning range. The selected stocks are the result of a scan for stocks announcing earnings in the coming week using the following criteria: Price > 20, 30 Day Implied Volatility > 22, and Average Daily Option Volume > 200 contracts. Once again, it is your responsibility to confirm these earnings dates. The date and time of earnings announcements can and do change.
